What is the appropriate manner to attach vinyl double pane windows to a house?

Should I attach the new window to the siding/2×4, or make the opening in the siding larger so it attaches to the 2×4 frame only? It would be more flush outside if I went with the second option. In winter, does the plastic film sealed over your home windows really save money on your home heating bills?
